Self propulsion mechanism making (literally) grinding sound when engaged, almost like manual coffee grinder or when you force manual transmission into the lower gear on the old truck, after that seems to work fine. When disengaged completely locks rear wheels. Doesn't looks like it is intended by design, but ...

When the SP is disengaged you need to roll forward a bit before trying to reverse or do a zero turn. Or stated another way you need to release the SP lever prior to getting to your stopping point.  The SP has a safety mechanism that locks the wheels from going backwards to prevent rollback if on a hill.
The grinding sound may be a result from forcing movement when the safety lock is engaged.

Flat manicured lawn. No Zero turns, going forward. once in a while I need to stop to pick up fallen branches etc. So as you said, SP lever being released few feet before complete stop. When trying to continue have to push locked wheels for a couple of feet and after hearing grinding sound rotation begin. This behavior began last week end.

Well it doesn't sense hills - just has that safety always engaged.  And you are allowing it time to work properly, so you must have another issue going on that sounds like it needs a repair and not an adjustment to the operation to fix.
If you have had it less than 90 days you can simply exchange at HD for a replacement.  Otherwise give customer service a call.  Call first thing in the morning to avoid a wait on hold or leave a call back number if you can't wait.

trust me, no way I am going to deal with HD repair services - know 'em too well. If push comes to shove and I have to find a truck to take everything back, because box about 2" bigger than opening of the trunk its going to be one way trip. Its becoming too much of a hassle. I'll try again in a day or two to see if there's any changes...
